1031 Exchange Financing Before the 45 Day Deadline: How the IRS Clock Actually Works

•7 min read•

The 180 day close gets most of the attention in 1031 exchange articles. The 45 day identification window is the harder operational constraint, and it's where most replacement property financing scrambles begin. By the time the relinquished property closes and the IRS clock starts, the buyer has 45 calendar days to identify replacement properties in writing using one of the IRS permitted identification rules. Once that letter goes to the qualified intermediary, the buyer is locked in for the remaining 135 days. If a deal falls out of contract on day 70 and the buyer hasn't identified backups, the entire exchange can fail. Here's how the financing decisions actually flow inside that window, and why the work that matters most happens before the relinquished property even closes.

1The Timeline Problem No One Plans For

Most 1031 articles describe the 45/180 day window as if it's a single 180 day clock. It's not. The 45 day identification window is a separate, harder constraint. Once it expires, the buyer is locked into the properties they identified, even if those deals fall apart in the remaining 135 days.

The financing problem inside that window is straightforward: most permanent debt sources can't close inside 180 days, let alone identify, diligence, and term sheet a deal inside 45. CMBS conduit takes 60 to 90 days from term sheet to close. Balance sheet bank lenders typically run 45 to 75 days for a $10M+ acquisition. Institutional balance sheet lenders often take 75 to 120 days. Agency multifamily debt can move faster, but still requires meaningful diligence on sponsor and property.

Bridge debt is the only debt source built for the timeline. Specialty bridge funds, debt fund lenders, and balance sheet bank lenders that focus on transitional CRE can fund in 14 to 28 days from a clean submission. That speed differential is why bridge debt is the standard execution vehicle for 1031 replacement property acquisitions across asset classes: multifamily, office, retail, industrial, hotel, NNN. The CMBS, bank, or agency takeout comes later, 12 to 24 months after acquisition, when the property is seasoned and the trailing financials support institutional underwriting. We covered the full mechanics of the bridge to CMBS sequence in our 1031 exchange financing pillar.

2What the IRS Actually Requires Inside 45 Days

The IRS requires the identification letter to be written, signed by the buyer, delivered to the qualified intermediary (or the seller / lender if the QI doesn't have it), and use one of three identification rules:

  • 3 property rule: Identify up to 3 properties of any value. Most common for buyers who have a clear primary target plus 1 to 2 backups.
  • 200% rule: Identify any number of properties whose combined fair market value does not exceed 200% of the relinquished property's net sale price. Used by larger buyers spreading the exchange across multiple replacements.
  • 95% rule: Identify any number of properties of any value, but the buyer must close on at least 95% of the aggregate identified value. Rarely used because the 95% threshold creates substantial closing risk.

The identifications have to be unambiguous: full property addresses or unambiguous legal descriptions. "A 200 unit multifamily in Austin metro" doesn't qualify. The letter goes to the qualified intermediary by midnight on day 45.

3Why Pre Clearing the Bridge Lender Matters

The single highest leverage thing a 1031 buyer can do is pre clear a bridge lender during the relinquished property escrow, before the IRS clock starts. The relinquished property is typically in escrow for 30 to 60 days before closing. That window can be used productively or wasted.

What "pre clear" actually means: the bridge lender has reviewed the sponsor's underwriting profile (current PFS, business returns, property schedule, current liquidity), drafted an indicative term sheet against a representative replacement property profile, and confirmed sponsor capacity for the projected loan size. Once the buyer identifies an actual replacement property, the lender swaps in the property specific underwriting and runs to formal term sheet in days, not weeks.

Sponsors who skip this step and start lender outreach on day 1 of the identification window have 45 days to identify properties AND get preliminary term sheets in place AND tour candidate properties AND submit identification letters. Sponsors who pre clear during the relinquished escrow give themselves 30 to 45 days of head start. Both buyers face the same IRS clock, but they have very different operational situations on day 30 of the identification window.

4The Debt Replacement Trap (Mortgage Boot)

Most 1031 articles cover the equity reinvestment requirement, where the buyer has to reinvest all of the relinquished property net proceeds into the replacement to fully defer capital gains. The debt side gets less attention but it's equally important.

To fully defer capital gains, the replacement property must carry equal or greater mortgage debt than the relinquished property. (Or the buyer can offset by adding more cash equity to the replacement.) If the replacement carries less debt, the difference is "mortgage boot," taxable as ordinary income at federal and state rates.

This is one of the structurally important reasons bridge debt at acquisition matters. A relinquished property that carried $20M of permanent CMBS debt may have a debt level that day one permanent underwriting on the replacement property simply cannot match. The replacement may be in lease up, mid renovation, or transitioning between tenants, none of which permanent debt is comfortable with at acquisition. Bridge debt, which underwrites to stabilized DSCR rather than current cash flow, can size up to or above the prior debt level using interest reserves to cover the transition period. The permanent takeout 12 to 24 months later sizes off stabilized financials.

5Asset Class Specific Takeout Paths

The bridge then permanent sequence varies by asset class: same structural shape, different destination lenders and timing.

  • Multifamily replacement properties: cleanest takeout path. Fannie Mae DUS or Freddie Mac Optigo at stabilization, 1.25x DSCR, 75% LTV, 30 year amortization, non recourse. Bridge funds the acquisition; agency takes the bridge out 12 to 18 months later. See our multifamily bridge value add deep dive for the takeout math.
  • Office, retail, industrial replacement properties: typically take out into CMBS conduit at 5 to 10 year fixed rates, non recourse with bad boy carve outs, 60 to 75% LTV depending on asset class and DSCR. Some sponsors prefer balance sheet bank for relationship value and prepayment flexibility.
  • Hotel replacement properties: more complex. Bridge funds the acquisition. Takeout is CMBS or specialty bridge depending on whether the property is flagged or independent, whether a brand mandated PIP is in flight, and the trailing operating performance.
  • Net lease single tenant (NNN) replacements: can occasionally fit into permanent debt at acquisition because the underwriting is largely tenant credit based. But the timeline still typically pushes the deal to bridge at acquisition, then permanent takeout 6 to 12 months later.

6Three Mistakes That Kill 1031 Financing

Three patterns derail 1031 financing more than any others:

1. Waiting until the relinquished closes to start lender outreach.

The relinquished is in escrow for 30 to 60 days before close. That's 30 to 60 days of free runway most buyers waste. Sponsors who pre clear a bridge lender during the relinquished escrow buy themselves 30 to 45 days of head start before the IRS clock even starts.

2. Picking the bridge on speed alone, ignoring the takeout fit.

The cheapest, fastest bridge is not always the right bridge. If the bridge LTV is too high, the rate too aggressive, or the term too short, the permanent refi 12 to 24 months later may not size to take it out. The right bridge is one whose stabilized post takeout numbers clear the destination lender's underwriting before you sign.

3. Ignoring the debt replacement requirement.

Buyers focused entirely on equity reinvestment can underleverage the replacement and create taxable mortgage boot. The debt level matters as much as the equity for full capital gains deferral. Bridge debt at acquisition is frequently the only structure that solves the debt replacement requirement when the replacement is in transition.

7The Bottom Line

The 45 day identification window is non negotiable. The 180 day close is non negotiable. The financing decisions, however, can be moved up by 30 to 60 days simply by starting the lender conversation during the relinquished property escrow. Sponsors who do that close cleanly. Sponsors who don't run into avoidable scrambles in the back half of the identification window.
